OK, you stated that you drained and refilled the oil. If you let it drain for some time, the water should have drained out also. If there is substantial amounts of water in the new oil, more than likely there is another problem. As has already been said, it could be a leaking gasket, or, perish the thought, a cracked head or block. I am not familiar with this particular tractor, but if it has wet sleeves, a seal could be leaking. I would keep my eye on it for a few days and if more water appears in the oil, there is definitely a problem elsewhere.
