There seems to be a small groove around the axle, that the old seal has made. Parts man said the new seal would still leak. Is there a way to solve this, and what do you do with the felt seal.

The parts man is covering his behind. Most likely the new seal is different than the original one and you can install it to seal on the axle in a different location that were it is worn. The felt goes on the outside of the seal to keep dirt away from it.
 
The end play is controlled by the inside axle bearing. If the bearing has been changed to the heavier roller bearing it will always have some play. Other wise the play is from wear in the bearing, the axle housing and retainer, or the axle, spacer, and bull gear. If you remove the PTO you should be able to determine where the play is coming from.
